Debt Funds – Stability, Income & Interest Rate Play
Debt funds are designed to provide stable returns with lower volatility compared to equity, making them suitable for investors seeking capital preservation, regular income, or short-term parking. However, returns vary significantly across categories depending on interest rate movements, duration, and credit quality.
As seen above, short-duration, low-duration and money market funds have delivered relatively stable returns (~6–7%), reflecting their low interest rate sensitivity. In contrast, long duration and gilt funds show higher volatility, with even negative returns in the short term due to rising interest rates.
Credit Risk funds stand out with higher returns, but this comes with elevated default risk, making them suitable only for informed investors. Meanwhile, target maturity and corporate bond funds offer a balance of predictability and accrual income, gaining popularity among conservative investors.
The key driver in debt funds is interest rate cycle—when rates rise, long-duration funds suffer; when rates fall, they outperform.
